How to Hedge a Stock Portfolio with Futures

Learn a transparent stock-portfolio futures hedge workflow: estimate beta, set a target exposure, calculate contract count, then test basis risk, margin, liquidity, and rebalancing.

Direct answer

A futures hedge can reduce a portfolio's sensitivity to a broad market move, but it does not make the portfolio safe or remove every source of loss. Start with the beta and exposure you actually have, choose a target beta, calculate a provisional number of index-futures contracts, and then stress-test basis risk, contract size, liquidity, margin, dividends, taxes, and rebalancing. The contract count is a risk-management estimate, not a guarantee that the hedge will offset the next move.

Decide what you are trying to hedge

“Hedge the portfolio” is too vague to produce a useful order. Define the risk and time window:

A broad S&P 500 future may track a diversified U.S. equity basket reasonably well but can be a poor hedge for a concentrated technology portfolio, an international portfolio, or a portfolio with large small-cap exposure. The hedge instrument determines which risk is left behind.

Estimate the portfolio value and beta

Use a consistent valuation timestamp. Add the market value of the shares, funds, and other equity positions that the hedge is meant to cover. Decide whether cash, bonds, options, and short positions are inside or outside the hedged sleeve.

Beta is an estimate of how the portfolio has moved relative to a chosen benchmark over a stated sample and method. It changes as holdings, prices, correlations, and the benchmark change. A beta of 1.20 does not mean the portfolio will rise or fall exactly 20% more on the next day.

Document the benchmark, lookback window, return frequency, currency, treatment of dividends, and whether the estimate is dollar-weighted. If a single beta hides very different sleeves, calculate each sleeve and combine them instead of treating the portfolio as one immutable number.

Set a target beta before calculating contracts

Let:

A negative result means a short-futures hedge; a positive result means a long-futures adjustment. The formula is a starting estimate. It assumes the selected index is a useful proxy, ignores execution friction, and treats beta as stable during the hedge window.

  • **Vfuture** = notional value of one futures contract

Calculate the futures notional correctly

For an index future, notional value is generally the quoted index level multiplied by the contract multiplier. Suppose an E-mini S&P 500 future is quoted at 5,000 and its multiplier is $50. One contract represents $250,000 of notional exposure before considering margin. A Micro E-mini with a $5 multiplier at the same index level represents $25,000.

Check the exact contract specification, month, currency, and multiplier. Futures notional value and tick value and contract multipliers show why a chart point is not a dollar amount until the contract terms are known.

Worked example: a beta reduction, not a promise of protection

Assume:

One future has $250,000 of notional value. The provisional count is:

`(0.60 − 1.10) × ($600,000 ÷ $250,000) = −1.20 contracts`

Futures are traded in whole contracts, so one short contract would be the nearest practical choice. Its simple beta-equivalent notional is $250,000, which may hedge more or less than the desired amount once the portfolio's actual beta, correlation, and index composition are considered. A Micro contract could make the adjustment finer, but five Micros would have approximately the notional scale of one E-mini only when the products truly have the corresponding multiplier.

Do not round up just to hit a target. Compare zero contracts, one E-mini short, and an appropriately sized group of Micro contracts under the same scenarios. Include commissions, bid-ask spread, expected slippage, and the possibility that the hedge is partially filled.

Measure the risks the formula leaves out

### Basis risk

Basis risk is the possibility that the portfolio and the futures index do not move together. A portfolio heavy in one sector, country, factor, or single stock can diverge sharply from a broad index. Correlation can also change during a stress event, exactly when the hedge is most valuable.

### Beta drift

The portfolio beta changes as prices and weights change. A hedge sized on Monday can be too large or too small after a large relative move. Set a review trigger based on a date, a material portfolio change, or a beta range rather than assuming the initial ratio lasts forever.

### Contract and roll risk

The account holds a specific contract month. A hedge that lasts past its month needs a roll, with a new price, spread, execution path, and expiry rule. ### Margin and cash-flow risk

Futures are marked to market and require collateral. A hedge can lose money while the stock portfolio gains, or gain while the portfolio loses less than expected. That cash flow may arrive before the portfolio is sold or before the hedge thesis is reviewed. Margin requirements can change, and a broker may impose a higher requirement than the exchange minimum. Plan execution and monitoring

Before submitting the hedge, record:

1. the exact portfolio sleeve and valuation time 2. benchmark, beta method, current beta, target beta, and hedge horizon 3. contract root, month, multiplier, settlement type, and quote timestamp 4. provisional contracts, rounding choice, limit price, and maximum slippage 5. margin requirement, cash buffer, and what happens if one leg does not fill 6. review date or beta range, rebalance trigger, and planned close or roll

Use a limit order when the spread and size require price discipline, and verify the filled quantity rather than the submitted quantity. After execution, reconcile average fill, fees, remaining exposure, buying power, and the hedge ratio based on actual notional.

Evaluate the hedge by the combined result

Track the portfolio and futures together. A useful review separates:

  • stock and fund P&L
  • futures P&L and daily settlement cash flows
  • basis movement relative to the chosen benchmark
  • financing, dividends, fees, and taxes relevant to the account
  • slippage and the cost of closing or rolling

Test at least a broad-market rally, broad-market decline, sector-specific move, overnight gap, volatility increase, and a margin increase. If the hedge only works when the portfolio behaves exactly like the index, it is a narrow scenario rather than a robust risk plan.
